Using calculators sensibly
A calculator turns assumptions into numbers. The output is only as good as the assumptions, so it helps to know which ones matter most.
- The rate of return dominates long-term projections. Over 25 years, the difference between 10% and 12% a year is roughly 50% more money at the end. Test a pessimistic, a central and an optimistic rate rather than relying on one.
- Returns are not smooth. Calculators assume a constant yearly return. Real equity returns swing widely from year to year; a SIP's final value depends on the path, especially in the last few years. Our NIFTY 50 SIP data study shows what that looks like in practice.
- Inflation quietly halves money. At 6% inflation, prices double in about 12 years. Always look at the inflation-adjusted figure for goals more than a few years away.
- Tax and costs come out of returns. An expense ratio of 1% a year, or tax on gains, can reduce a long-term result by a fifth or more. See direct vs regular mutual funds.
